Sedona, and points north will have small town Americana type celebrations. Fireworks may or may not happen depending on fire danger conditions.
All of AZ will celebrate the holiday but in different ways. Unless you enjoy crowds and traffic, I'd stay up north. Better weather, for sure.
Flagstaff, about 45 minutes north of Sedona and 90 minutes south of the Grand Canyon, hosts a 4th of July parade every year. As RedRox mentioned, it's small-town Americana and it's amazing how many people come out and get involved. The parade can last over an hour for every entry to pass you by!
Fireworks don't happen more often than they do, it seems, due to fire concerns. They have moved them to the mall parking lot, which is safer than where they used to be launched, but that's still no guarantee.
Phoenix will be hot as you-know-where at that time of year. Northern AZ, at its higher elevations, will be pleasant.Edited: 6:42 pm, December 11, 2011
Prescott also offers some great 4th of July activities, usually including a rodeo. But wildfire is a huge threat in our state so often the big shows get cancelled in the high country. But parades and fairs continue without and it is so fun. As stated it will be really hot in the Phx area in July...too hot for daytime activities except very early in the morning and after sunset, so plan accordingly.

I agree with AZFan re: Prescott. That's a great place for Fourth of July! Lots of activities, a water fight, plus the rodeo and cooler weather make it lots of fun.
Page/Lake Powell has always had a cool fireworks display (when not kaboshed by dry conditions). They launch them from the Lake Powell National Golf Course, which has great views of the Glen Canyon, including the Dam. The only bummer is that that's typically the ONLY time you'll ever see a traffic jam in Page :) Here's a video w/more info re: Page ->: http://youtu.be/sgA2TWxGir0 It's about a 3-hour drive from Sedona, but definitely warrants consideration for some of your time.
